HEDGING AND OPTIONS

Hedging transactions are those which protect the bank from adverse price movement. This can be done by matching a transaction. For example, if a bank lends USD 5 million for one month at 3% and borrows USD 5 million for one month at 3 % it is perfectly hedged and there is no risk of loss to the bank.

However, to lend and to borrow for the same period for the same interest rate will not produce any profit. To lend without an opposite hedging transaction would permit a better profit but there is greater risk of loss to the bank as borrowing rates may increase. A decision must therefore be made by the Risk Management Department to find an acceptable balance between risk and profits and decide how much to hedge while still permitting profits to be made from lending.

Hedging is also possible by purchasing some form of insurance, usually in the form of an option. An option is a contract that grants the buyer the right but not the obligation to buy or to sell a financial futures contract.

Basically an option provides protection against loss for the payment of a premium. Options are available for many purposes but are commonly used for protection against interest or currency exchange rate changes.
